IBM posted revenue of $17.2 billion in Q2 2026, above consensus, but cut its annual growth guidance after a 42% collapse in mainframe sales. The stock is down 30% since January. At the same time, IBM is committing over $10 billion to quantum computing. Here is how I separate the noise from the signal.
A quarter that beats consensus, a stock that falls anyway
IBM reported second quarter results on July 22, 2026 that technically beat expectations: $17.2 billion in revenue (above the $16.9 billion expected), and adjusted earnings per share of $2.93 (above the $2.86 expected). On paper, that is a double beat, the kind that usually sends a stock higher. Yet IBM is down roughly 30% since the start of 2026, while the S&P 500 is up about 10% over the same period. The reason is not this specific quarter, but what IBM now says about the full year.
The company cut its constant-currency annual revenue growth guidance to a range of 4% to 5%, down from the 'over 5%' guidance given in April. Analysts cutting estimates after preliminary results are released is a rare move in technology, and this signal, more than the quarter's own numbers, explains the stock's drop.
Why the mainframe collapsed: a timing effect, not just a decline
The precise cause of this revision sits in a single segment: infrastructure, down 7%, dragged by a 42% drop in Z mainframe revenue, IBM's historic central computer still used by the world's largest banks and insurers for their critical systems. CEO Arvind Krishna explained this drop with a specific mechanism worth understanding: customers had heavily pulled forward their hardware and transaction processing software purchases ahead of an expected price increase, which artificially inflated prior quarters' sales and now leaves a real air pocket now that this pull-forward effect has passed.
This is an important distinction from a real structural decline: a purchase timing effect is not the same as losing customers or eroding moat. The Z mainframe remains a very high retention business, since migrating the critical banking systems that have run on it for decades would cost any bank years of effort and significant operational risk. But the air pocket was sharper than IBM itself had planned for, which weakened market confidence in its short term guidance. Meanwhile, the rest of the business keeps performing well: software grew 5%, driven by hybrid cloud (Red Hat) at +11% and data at +19%, and consulting held steady.
The $10 billion bet on quantum computing
In the middle of this mixed quarter, IBM also announced a long term commitment of unusual scale: over $10 billion invested in quantum computing over five years, including a letter of intent with the US Department of Commerce to build a quantum wafer foundry called Anderson, backed by $1 billion in CHIPS Act incentives and a $1 billion cash contribution from IBM itself.
Quantum computing uses the properties of quantum physics to perform certain calculations, notably in molecular chemistry or complex optimization, at a speed beyond the reach of classical computers. It remains a largely experimental technology, with no significant commercial revenue today for any player in the field, IBM included. A commitment this size over such a long horizon is a real leadership bet on what will drive IBM's growth a decade from now, not in the coming quarters, to be weighed against a more traditional business (mainframe, consulting) that just showed real short term volatility.
What my quality filter says: a balance sheet that contradicts the stock
On my standard 10-criteria model, IBM validates 6 out of 10 criteria, and the detail is instructive because it partly contradicts the stock's decline. Cash return on invested capital comes in at 34.7%, an excellent level showing IBM still generates a high return on every dollar reinvested in its software and consulting business. Cash conversion of earnings reaches 103%, meaning IBM's reported profit is not resting on accounting artifice: it shows up, and then some, as real cash in the bank. Net margin comes in at 15.6%, solid profitability for a company of this size and age.
Two criteria clearly fail. First, sales growth, only 4.0% a year on average over five years, a pace my filter judges insufficient for a technology company, the direct consequence of a mainframe and infrastructure business structurally less dynamic than cloud or pure software. Second, debt: IBM's net debt equals 5.01 years of annual free cash flow, an elevated level. This figure traces back to a specific, already old event rather than a recent drift: the 2019 acquisition of Red Hat for $34 billion, largely debt funded, sent total debt jumping from $10.2 billion in 2021 to $54 billion by 2022, a level that has stayed broadly stable since ($64.6 billion at the end of 2025). This is not worsening debt, it is debt inherited from an already digested strategic bet, one the recurring cash flow from software can carry without apparent stress.
The price in three steps
Step one: where does today's price sit in IBM's own history? The P/FCF (price-to-free-cash-flow, share price divided by free cash flow generated) stands at 17.7 times, a level my filter judges 'reasonable' in absolute terms, yet still sits at the 87.9th percentile of IBM's five year history: the stock has only traded more expensively than this about 12% of the time over that period. Against the 72 other IT services companies tracked by my screener, this same multiple sits only at the 69.4th percentile, in the upper middle of the sector, not at an extreme.
Step two: why this level? Free cash flow's path tells a story of slow but real growth: $10.7 billion in 2021, a dip to $9.1 billion in 2022 (the year after spinning off Kyndryl, the managed infrastructure services business IBM separated from its core), then a gradual climb to $12.1 billion in 2025. Revenue, meanwhile, grows slowly from $57.4 to $67.5 billion over the same period. The market is paying for a successful but slow transformation toward recurring software (Red Hat, hybrid cloud), not a sudden acceleration, which explains a multiple elevated in its own history without being extreme against sector peers.
Step three: is it justified? My reasonable buy price model, which projects free cash flow per share five years out, puts this price at $60.44 for IBM, against a current share price of $205.77, a 70.6% premium under this strict calculation. As with many established, slow growing companies with very predictable cash, this generic model tends to undervalue a base of recurring revenue (multi-year software and consulting contracts) in favor of a pure growth projection. That said, the 30% decline in the stock since January has already largely recalibrated market expectations: the mainframe air pocket is largely known and priced in, which distinguishes this stock from one that just disappointed with no one seeing it coming.
How I read it
This quarter shows a two speed IBM: a legacy business (mainframe, infrastructure) that just went through a sharper air pocket than expected, largely explained by a purchase timing effect rather than real customer loss, and a software business (Red Hat, data, hybrid) that keeps growing healthily. In the middle sits a very long term bet on quantum computing that will not pay off for years, but positions IBM on a potentially disruptive technology if it materializes. On quality, my filter stays positive, driven by high return on capital and near-perfect cash conversion, two signals that partly contradict the stock's 30% decline. On price, the correction already seen has reduced part of the premium without eliminating it.
